Wells Fargo downgrades rating of Adobe from 'Overweight' to 'Underweight', targets price reduced from $270 to $225, stating that the company has shown growth pressures in the third quarter, and that net new ARR in the fourth quarter needs to nearly double compared to the third quarter to meet annual targets; at the same time, intensified AI competition, lack of price hikes, and management transition also increase the uncertainty of the 2027 fiscal year guidance.

Wells Fargo has downgraded its stock rating for Adobe from “Overweight” ( Overweight ) to “Underweight” ( Underweight ), with the target price reduced from $270 to $225. Wells Fargo believes that the performance of Adobe in the third quarter has shown signs of weak growth, and the company’s fourth-quarter annual recurring revenue ( ARR ) needs to nearly double compared to the third quarter to achieve the full-year targets. In addition, intensified competition in the field of artificial intelligence, a lack of product price increases, and management transitions at the positions of CEO and CFO further increase the risks faced by the company’s performance guidance for the fiscal year 2027. The current stock price of Adobe is $242.27, representing a cumulative decline of about 31% since the beginning of this year.

The fourth quarter needs to see a doubling of recurring revenue compared to the previous quarter, and the annual growth target is facing challenges.

Adobe In the third quarter, revenue increased by 12% year-on-year, performing slightly better than recent trends, and the company maintained its guidance for a 10% annual growth in recurring revenue for the fiscal year 2026.

However, Wells Fargo believes that the company's third-quarter performance has already indicated growth pressures, particularly the performance of new annual recurring revenues, which significantly increases the difficulty of achieving the full-year targets in the fourth quarter.

According to Wells Fargo's calculations, Adobe needs to nearly double its net annual recurring revenue in the fourth quarter compared to the third quarter in order to achieve its established annual growth target.

Annual recurring revenue is an important indicator for measuring the operational performance of subscription-based software companies, reflecting the annual revenue scale corresponding to the company's existing subscription contracts. Net new ARR is used to measure the company's additional recurring revenue after deducting factors such as customer churn and reduction in subscription scale.

Wells Fargo believes that there is a significant execution risk for Adobe to achieve such a significant acceleration in growth within a single quarter.

Nevertheless, Adobe still maintains a high level of profitability, with revenue growing by about 12% in the past 12 months and a gross margin reaching 89%.

Enterprise AI experiences budget share loss, Adobe's core creative software faces competition

In addition to short-term performance pressures, Wells Fargo also expresses concerns about the market position of Adobe in the competition of artificial intelligence.

This line cites a survey by the Chief Information Officer ( CIO ) that indicates that in the process of companies evaluating and allocating budgets for AI related technologies, Adobe is losing its share of the budget.

This means that as companies increase their purchases of artificial intelligence software and related tools, Adobe has not been able to fully benefit from this round of growth in technology spending, and some of the budget may shift to other service providers.

At the same time, the competition faced by Adobe's traditional creative software business is also intensifying.

Bank of America analyst Michael Turrin pointed out that the timing of increasing competitive pressure is particularly unfavorable for Adobe, as the company faces both high short-term growth targets and increased uncertainty about future business prospects.

As generative AI technology is gradually applied to image design, video production, and content creation, Adobe needs to maintain its competitiveness in the existing creative software business, while also transforming AI functions into new subscription revenues.

Lack of support for price increases, coupled with changes in management, raises risks for the 2027 fiscal year guidance.

Wells Fargo further noted that Adobe still lacks new measures to raise product prices, whereas price increases previously provided significant revenue growth support for subscription-based software companies.

In the absence of price increases as a driving factor, the future revenue growth of Adobe will rely more on increasing the number of customers, expanding the subscription scale of existing customers, and commercializing new products.

At the same time, Adobe is undergoing a management transition involving the positions of Chief Executive Officer ( CEO ) and Chief Financial Officer ( CFO ).

Wells Fargo believes that, amidst increasing competitive pressures in the business and challenges to growth targets, management's adjustments have further increased the uncertainty around the preliminary performance guidance for the fiscal year 2027.

Therefore, even though Adobe achieved double-digit revenue growth in the third quarter, Wells Fargo still believes that there are risks in the company's future growth prospects, and it is necessary to downgrade the stock rating and valuation targets.

There are divergent views on the prospects of Adobe on Wall Street, with several investment banks maintaining a cautious rating.

After the release of Adobe's third-quarter financial report, Wall Street institutions gave different assessments of the company's business prospects.

UBS raised the target price for Adobe to $255, maintaining a 'neutral' rating, and believes that the company's overall performance is relatively stable.

Baird raised the target price to $250, but noted that the third-quarter performance was mixed, with a slowdown in annual recurring revenue growth.

Stifel maintains a 'Hold' rating with a target price of $225, continuing to adopt a cautious attitude towards the company's short-term prospects.

Oppenheimer maintains a 'flat with the market' ( Perform ) rating, and focuses on the progress made by Adobe in artificial intelligence and free value-added product strategies.

At the same time, Adobe expects that the traffic to retail websites driven by AI during this year's holiday shopping season will increase by 130%, reflecting how artificial intelligence is further influencing consumers' information search and shopping behaviors.

However, for Adobe itself, how to transform the widespread application of the generative AI into subscription business growth remains the main concern for investors.

Bank of America's downgrade of Adobe primarily reflects concerns about the sustainability of the company's growth. Although Adobe currently has a high gross margin and a stable base of subscription revenue, the high new ARR targets for the fourth quarter, intensified competition in corporate AI budgets, and changes in management pose greater pressure on its short-term performance and prospects for the fiscal year 2027.
